illustrator draws its files in 'vector' format, which allows continual zooming in. photoshop doesnt, it operates in the other format (has slipped my mind) which ends up in pixelated images when zoomed in

Illustrator is a vector editing program whereas Photoshop is a pixel editing program, as Budge mentioned.
To put it simply, the difference between vector and pixels is that vector uses mathematics to determine a shape, line whatever and pixel/bitmap doesn't, meaning with vector you can zoom in as much as you want and the shape or whatever you created retains it's quality whereas with pixels/bitmap images, lines or whatever the pixels (tiny squares filled with a certain colour) doesn't.
Illustrator is mainly used to make drawings such as the house and the heart I made or to make logo designs, basically to Illustrate. And Photoshop is mainly used for photo editing, putting together web site templates and all that kinda stuff. What happens a lot is that both programs are used together to create something.

Hope that clears it up a bit:p
